Absolutely, you can control the alpha via the transparency map setting on the material editor rollout.

Thanks Lazlo,

I'm a bit confused though. I was under the impression that the transparency map was a function of the black/grey/white level in the image. If I save a seletion as an alpha channel in Photoshop, will the material editor recognize this alpha channel and ignore the colors in the image?

Yup, because the alpha is nothing else but a greyscale channel in the image, which holds the transparency values.
In the Bitmap-rollout of the opacity-map you have to but the mono-channel-output on alpha. If there is any alpha in the image, it uses this instead if the luminosity of the images colors.
