bad quality with MPEG 2 "Picture in picture" over AVCHD footage

I have a Mac Pro 2 x 3 GHz Dual-Core Intel Xeon and 6 GB 667 MHz DDR2 RAM

I am using Final Cut express 4 and in my sequence i have AVCHD from a SONY HandyCam HDR 11. The DVD I imported was in MPEG 2 and was not even playable on apple's DVD player or quicktime. When dragged into final cut, it said unsupported file type. Then i bought the codec from apple for $20 and i could then import the footage into final cut, but the editing was very difficult. The movie file is now 3.1 GB as it is on the DVD. Then, i went ahead and converted the DVD footage from .mpg to apple intermediate codec using MPEG stream clip and it edits better, however, after conversion, the video is now 13 GBs.

In the Timeline, the AVCHD footage is crystal clear until i put the picture in picture of the DVD (apple intermediate codec) overtop of it, and both images loose quality..They are both rendered too.

Please help me make both the AVCHD footage clear and the DVD picture over it clear too.
