Why do overlay images look like pixelated?

I am trying to create scene index images using frame grabs from my FCP5 movie. They are in photoshop format.

I can set a background image in great, but overlay images look like crap, all pixelated... even the background image that looks great. I have tried downsizing the image to the overlay size and that does not help.

Overlays are not anti-aliased.

I thought aliasing only affected the edges of an object. Why is the image itself so pixelated?

The overlays are usually for button highlighting, navigational aids, perhaps simplistic animations. They're not for full color-depth imagery. If you're trying to create full res/color animations, do that in the background of the menu instead of using overlays.
