Are you looking to punch a hole in your Larger shape? if so ...

you need to use the path finder tool. normally i leave the path finder tool window open all the time.

window / Pathfinder

if you select both paths and click on one of the shade modes you will get a new result. I would do a search for a tutorial on the pathfinder tool... it is very powerful.

but if you just play around with the buttons you will figure it out... Also look in the layers pallet as you can see the layer changes to a compound path...

also try playing around with the different pathfinder buttons... the pathfinder pallet is really great for creating interesting shapes.
