Encoding is something that you really have to experiment with. I usually work with DV or 1/4 screen desktop video, so I don't have a more specific solution.

I'd suggest you do some test encodings with a thirty-second clip, until you find an encoding solution that suits your needs. I've seen some real nice h264 encoding. I'm not sure if MPEG2 supports 1024x720? You probably just need to experiment with the settings.
Usually 'bitrate' and 'quality' are the settings that you want to mess with.
