Why do overlay images look like pixelated?

I am trying to create scene index images using frame grabs from my FCP5 movie. They are in photoshop format.

I can set a background image in great, but overlay images look like crap, all pixelated... even the background image that looks great. I have tried downsizing the image to the overlay size and that does not help.
