When using the demux tools with MPEGStreamClip, you want to choose the Demux to M2V and AIFF, or Demux to M2V and M1A. You don't want to create a headed MPEG file for DVD SP, as I am pretty positive DVD SP doesn't have proper support for this. The only reason to choose the headed option is to place a MPEG-2 that wasn't encoded to the DVD size specifications on a disc. If you encoded your movie to 720x480 or 352x480, then there should not be a problem. DVD SP does work better with elementary streams, that is why I suggested demuxing to M2V and AIFF. After you have the AIFF, use the A.Pack app that came with DVD SP to turn the AIFF into a stereo AC3.

Also, recognition could be a problem with your source. What format/framerate/size was the original source file before encoding to MPEG-2? And if you want a better software MPEG-2 encoder still, BitVice or MainConcept are great alternatives.
